Yield farming is the practice of moving or depositing crypto assets in decentralized finance protocols to earn trading fees, interest, staking rewards, or token incentives. Strategies may supply liquidity, lend assets, stake receipt tokens, or automatically reinvest rewards. The displayed return is variable and does not guarantee preservation of the deposited capital.
A simple farmer might deposit two tokens into an automated market maker and receive liquidity-provider shares. The pool distributes a portion of swap fees, while another contract may reward those shares with a governance token. More complex strategies deposit the reward-bearing receipt into another protocol, adding several layers of contracts and dependencies.
Yield farming matters because incentives help protocols attract liquidity and users can put idle assets to work. However, rewards often subsidize early activity rather than reflect sustainable revenue. As more capital enters, each depositor receives a smaller share. When emissions end or reward prices fall, liquidity can leave quickly and advertised annual percentage yields can collapse.
Risks include smart contract exploits, administrator abuse, oracle manipulation, impermanent loss, depegging, bad debt, bridge failure, liquidation, and unavailable withdrawals. A farm paying 100 percent APY in a token that loses most of its value can produce a net loss. Leveraged loops magnify both return and exposure, while transaction fees can consume small positions.
Dashboards can mislead through annualization and compounding assumptions. A rate observed for one day may be projected across a full year even though market conditions change hourly. “Auto-compounding” adds transaction and performance fees. Users should calculate return in the asset or currency relevant to their goal and include the value change of everything deposited and received.
Recordkeeping becomes difficult when rewards arrive in several tokens and are repeatedly swapped or redeposited. Farmers should preserve deposits, withdrawals, claims, fees, contract addresses, and valuation dates for performance and tax reporting. Portfolio dashboards can miss pending rewards, debt, or failed transactions. Reconcile directly with protocol state and explorers instead of accepting one displayed APY or balance.
Before farming, map the entire strategy, including custody, contracts, reward funding, approvals, lockups, and exit route. Compare with holding the assets or using a simpler strategy. Monitor governance, pool composition, collateral, and reward emissions rather than depositing and forgetting. Yield farming can efficiently distribute incentives, but its complexity makes careful accounting and strict loss limits essential.
