DeFi, or decentralized finance, is a group of blockchain-based protocols that provide financial services through smart contracts. Users can trade, lend, borrow, issue assets, or earn fees directly from a crypto wallet. Access and rules are typically encoded on-chain rather than managed only through a bank or centralized exchange database.

Common DeFi products include decentralized exchanges, automated market makers, lending markets, stablecoins, derivatives, insurance-like coverage, and yield vaults. Transactions settle on a blockchain, and positions may be represented by tokens. Open interfaces let developers combine protocols, such as depositing a liquidity token from one application as collateral in another.

DeFi matters because it can provide global, programmable access without conventional account approval. Anyone with a compatible wallet and network funds may interact, subject to interface restrictions and applicable law. Public contracts and transactions allow independent verification. Self-custody also lets users retain control instead of depositing every asset with one company.

The word decentralized does not mean trust-free. Protocols may depend on upgrade keys, multisig signers, governance voters, oracles, stablecoin issuers, bridges, and hosted frontends. Smart contract code can contain bugs, and economic designs can fail even when implementation matches documentation. Users must understand the entire dependency stack.

Returns in DeFi come from sources such as borrower interest, trading fees, staking rewards, token incentives, or leverage. A high APY can reflect temporary emissions or severe risk. Liquidity providers face impermanent loss, borrowers face liquidation, and vault users inherit each underlying strategy's contracts and assets. Network fees and taxes reduce realized results.

Safe participation begins with verified contracts, conservative position sizes, limited approvals, hardware signing for valuable accounts, and independent monitoring. Check audits, admin controls, oracle design, withdrawal liquidity, and emergency mechanisms. Avoid complex strategies until each component is understood, and do not use essential funds or unsafe leverage. DeFi can make financial infrastructure open and composable, but it transfers many duties traditionally handled by intermediaries to software and the user.

Keep transaction, reward, and cost records from the beginning. On-chain visibility does not automatically create accurate accounting, and tax treatment can differ across swaps, loans, staking, and receipt-token transactions.
