Collateral is an asset pledged to secure a loan, stablecoin mint, derivative position, or other financial obligation. If the borrower fails to maintain required value or repay, the lender or protocol can seize or sell collateral under agreed rules. In DeFi, smart contracts commonly enforce this process automatically using oracle prices.

Most decentralized lending is overcollateralized. A user may deposit $10,000 of ETH but borrow only $6,000 of stablecoins. The difference provides a buffer against volatility. Protocol parameters such as loan-to-value ratio and liquidation threshold determine borrowing capacity. A health factor summarizes how close the account is to liquidation.

Collateral quality depends on more than current price. Deep liquidity lets liquidators sell without excessive market impact. Reliable oracles reduce manipulation. Assets with centralized issuers, bridges, upgrade keys, or redemption restrictions add dependencies. Correlated collateral can fail together, while a yield-bearing token may inherit every risk of the strategy underneath it.

Collateral matters because it replaces traditional credit assessment in many permissionless protocols. A borrower can obtain liquidity without revealing identity or proving income, provided sufficient assets are locked. The tradeoff is capital inefficiency and automatic liquidation. Protocols need conservative parameters to prevent bad debt when prices move faster than collateral can be sold.

For example, if ETH falls sharply, a position can cross its liquidation threshold. A liquidator repays part of the debt and receives collateral plus a bonus. The borrower loses that collateral and pays the economic penalty, even if the market later recovers. Accrued interest or a rising borrowed-asset price can also weaken health without a collateral decline.

Borrowers should keep a substantial buffer, monitor independently, and maintain liquid repayment funds. Review oracle design, liquidation bonus, interest model, admin controls, supported networks, and behavior during depegs or outages. Avoid assuming a high-value token is easy to liquidate. Collateral reduces lender risk but creates leveraged exposure for the borrower. Its safety depends on asset quality, market liquidity, software, governance, and the margin left for unexpected conditions.

Protocol risk teams should update collateral parameters gradually and transparently, using stress tests that include correlated crashes and disappearing on-chain liquidity.
